Why the machine's were so worried about Smith was kind of obvious. He's nigh invincible and ruthlessly insane. They can't delete him, since he's unplugged, per se, and anyway he inhabits all the humans in the Matrix. Deleted all of him (interesting words) would result in the extinction of the humans still unplugged. Also, once he starts getting out of the Matrix, how long will it be before possessed humans start attacking, or sentinals become more copies of Smith? Smith was out of their league, and if he was allowed to continue he would have destroyed everything on Earth like the virus he is. He even says "the purpose of life is to end" that's how he looks at it. That's his purpose. Besides killig Neo. Neo, the other end of the equation, is the machine's only hope, and since he made it past their defenses, and was so respectful and stalwart in the face of their leader, a temporary peace is made between them and the humans to battle a common enemy.
